Brazil CCEE sets financial rules for free power market

Brazil's chamber of electric energy commercialization (CCEE) is launching a shadow period to adopt financial market rules for the power market.

The main change to the rules is tracking how much leverage each company has over the market — an unprecedented move for Brazil — to prevent overly aggressive practices and avoid systemic failure in case a company defaults.

CCEE will begin these and other security and governance changes in 2023. The chamber has been taking in suggestions from market participants since April 2020.

"Currently, the power market contract register does not have clear guarantees," said Roseane Santos, a CCEE advisor who is coordinating a group responsible for the financial security actions. "We do not have information from the entire system and cannot see the assets each participant has, so we cannot evaluate systemic risks."

Bringing more transparency to the liberalized power market will be key for the general market opening that is expected to extend to all industrial power consumers on January 2024 and to smaller consumers in January 2026, said Santos.

Brazil's power sector is still very opaque, with most contracts being negotiated between power generators and consumers — or traders representing both parties. Those contracts are only being registered at CCEE to clear the traded physical energy, but without information on the players' financial health and transaction prices.

Company info kept confidential

The new rules establish that participants will have to submit a list of confidential information to CCEE every month for a six-month period, which will lead to a calculated risk factor for each company. Those results will be displayed publicly but the information underlying the calculation will remain confidential, even for CCEE members.

Information on the contracts will have to be updated weekly or monthly, depending on the type of market participant, allowing CCEE to request more guarantees to cover more risks incurred by agents in new deals. This can help CCEE prevent defaults, since it will receive the information on new contracts as they are signed.

New types of assurances and financial guarantees are included in the new set of rules, but they will be divided into tiers. Additionally, companies will have to offer liquid assets as guarantees, which can be available in at most 10 days, for short-term responsibilities.

Power pricing for contracts is not public in Brazil, but CCEE will calculate average prices for each source for the following six months, using information provided by price modeling company Dcide and power derivatives exchange BBCE. This will help the chamber calculate leverage and exposure. These will include looking at participants exposure on derivatives, not based on each individual trade, but rather the general influence on overall market risk.

Details on the new rules should be open to public comment by power regulator Aneel in the beginning of 2023, according to CCEE. A shadow application of the new rules will be put into practice during the consultation and last for 12 months. Changes to the rules during the consultation will be passed through to the shadow measurement.

Next steps

A committee with representatives from all participant groups, including consumers, will oversee the shadow period and propose changes.

The final leverage factor that will be accepted by CCEE will be defined after the 12-month period. The project's second phase — when the financial safeguards will be defined — will begin only after this first step. CCEE proposed six-layers of financial safeguards, to cover for different protection terms and market participant groups.Parties will be required to put funds into reserve to cover two months worth of their short-term market exposure. Every time the leverage factor is reassessed participants may be called to deposit more guarantees under the new rule. CCEE will also contribute to the fund.

"Non-compliant participants will be called first to meet the unbalance, then other layers may be called too," said Santos.
